Does it only go blurry to Youtube?Or do you also experience this to other websites?

Could be that your data network doesn't have the bandwidth to have smooth video.

I'm not certain what you mean by 'goes into squares.' Are you getting blocky, chunky squares in the video itself (pixelation)?

Here 's an idea, based on 35 years experience with computers: How full is your iPhone storage? With computers (yes, the iPhone is actually a specialized computer) you need to have some room available for the code that runs things to move around in. If your iPhone's pretty full, try deleting some things you don't need anymore, to free up some space.

Another possibility is that it's trying to display a video in Flash format. Most of the YouTube vids are in Flash, but iPhone doesn't support that format. The YouTube app that comes with the iPhone is supposed to only list/display vids in H.264 format (which iPhone supports). But there could be an issue where a video is mis-identified by YouTube. Do your local videos (saved on your iPhone) play all right?
